Bank of England Warns of Possible Rate Increase

Two senior Bank of England officials have warned that prolonged energy price increases could push the central bank towards raising interest rates.

Deputy Governors Clare Lombardelli and Sarah Breeden both supported keeping the Bank Rate at 3.75% at last week’s monetary policy meeting.

However, their latest comments suggest that continued energy pressures could change their position in the coming months.

Lombardelli said sustained high energy prices could begin affecting inflation expectations, wage negotiations and how businesses set their prices.

She warned that the longer the pressure continued, the greater the risk of wider inflationary effects across the economy.

Breeden also urged policymakers to closely monitor the impact of higher energy costs on households and businesses.

Speaking at an economic forum in London, she said the Bank needed to determine how large the energy shock could become.

Policymakers are also assessing how much of the increase in energy costs will eventually be passed on to consumers.

The Bank has maintained its benchmark interest rate at 3.75% despite renewed inflation concerns linked to the conflict involving Iran.

Disruptions to global oil and gas supplies have added to concerns about the future path of UK inflation.

The Bank warned last week that prolonged disruption to energy markets could create conditions for higher interest rates.

It also projected that UK inflation could rise above 4% early next year, significantly exceeding its 2% target.

Financial markets have responded to the increasingly cautious position taken by some Bank officials.

Reuters reported that investors were assigning about a 75% probability to a quarter-point rate increase at the Bank’s November meeting.

Markets were also pricing in another possible increase by February, according to the report.

However, some members of the Monetary Policy Committee have argued against rushing into another increase.

MPC member Swati Dhingra said the inflationary impact of the Iran conflict would become clearer during the winter.

She also noted that Britain was not facing the same broad-based inflation pressures experienced in 2022.

That earlier period followed Russia’s invasion of Ukraine and was accompanied by a sharp increase in energy prices.

Dhingra further pointed to weakness in the UK labour market as a factor policymakers must consider.

The different positions reflect the challenge facing the Bank as it attempts to control inflation without weakening economic activity.

Higher interest rates can reduce demand and help contain inflation, but they also increase borrowing costs for households and businesses.

Bank Governor Andrew Bailey said last week that a prolonged disruption to energy supplies would make the inflation outlook more difficult.

Investec analysts said the Bank could consider a November rate increase if substantial energy flows through the Strait of Hormuz are not restored.

The Bank’s next monetary policy decision is expected in November, when officials will review energy prices, inflation, wages and economic activity.
